John can tell you if I am way off base, here, but I have seen this problem
connecting to an NT terminal server.

The message I got indicated the same "not 8 bits clean" thing.  The solution
was to not allow the dialup script to send a carriage return after it recieved
'CONNECT'  Apparently, some terminal servers interpret this to mean "The user
requested an ASCII text session" rather than an ppp session.

In my case, Mandrake had a script in /etc/sysconfig/network-scripts called
chat.ppp0.  I removed the lines after 'CONNECT' and it all worked.
