This isn't a bug: units have to be in a city to be upgraded.  You'll
need to move the workers to cities and upgrade them (either one by one
or en masse).

For pollution, there's code in the pipeline (not yet in the development
version) to help with that problem.  Autosettlers are a big problem of
how to design them.

Go to the city screen, select all your cities, use the "add first" menu.
