I looked at README.S3V but it didn't have any hints on this particular

Ah ha!  Probably you are using C-x C-f /c:/foo.txt?  Well, this turns
on ange-ftp (aka EFS) mode in Emacs, which basically allows you to
transparently access remote files as if they were local.

I would advise you to rename the directory to something else; maybe
/dosC or something.
